In a recent report by Reuters, it has come to light that the much-anticipated crypto market structure legislation, referred to as the CLARITY Act, may not be signed into law by 2026. This uncertainty stems from increasing opposition from the banking industry, particularly regarding essential provisions related to stablecoin regulation.

Legislative Stalemate in the Crypto Sphere

According to the report, the legislation has encountered a new impasse after banks refused to endorse a compromise proposal put forth by the White House. This breakdown in discussions raises serious doubts about Congress's ability to advance the bill, especially with the midterm election season approaching swiftly.

Banks have expressed concerns about provisions that would allow stablecoin issuers and other cryptocurrency companies to offer yield-generating products and customer incentives. Lenders argue that such rewards could divert deposits from traditional banks, making it harder for them to provide loans and support credit creation.

On the other hand, crypto companies assert that the opportunity to offer rewards is crucial for attracting users and maintaining competitiveness. They contend that banning these incentives would be an anti-competitive move designed to protect existing players in the market.

In a bid to resolve the deadlock, the White House intervened last month to facilitate a compromise. The administration suggested permitting stablecoin rewards in specific scenarios, such as peer-to-peer (P2P) transactions, while disallowing rewards on dormant accounts. Four individuals privy to the discussions indicated that this proposal aimed to balance innovation with deposit stability, and crypto firms had reportedly agreed to this compromise. However, banks remain unwilling to support it.

Stricter Regulations on Rewards Requested by Banks

Two sources informed Reuters that banks are seeking much stricter criteria regarding the types of activities eligible for rewards. A senior official from the White House noted that banks continue to be apprehensive that even the revised rules could hasten the shift of deposits away from them.

A representative from the banking sector added that some lenders believe the activities allowed under the proposed compromise would still significantly undermine their deposit bases.

Numerous senators appear to support the banking sector's stance, and industry representatives believe they may be able to achieve more favorable agreements with this backing.

In addition to the stablecoin debate, the bill faces further political challenges. Lawmakers are split over provisions concerning ethics and illicit finance.

Time also poses a significant challenge. The availability of Senate floor time is limited, especially since lawmakers will soon be leaving Washington to begin campaigning for the midterm elections.

Adrian Wall, managing director of the Digital Sovereignty Alliance, a pro-crypto advocacy group, aptly noted that the window for passing the bill is rapidly shutting. He argued that if the bill does not receive approval and reach the President by July, it will become increasingly difficult to regain momentum before the elections.

Post-November developments could complicate the political landscape even further. If Democrats secure more seats in Congress, the chances of passing crypto-friendly legislation might reduce significantly.

Geopolitical factors are contributing to the existing uncertainty. Brian Gardner, chief Washington strategist at Stifel, pointed out that the situation in Iran is making it increasingly challenging for Congress to address crypto regulation this year.

In a recent note, Gardner stated that the legislative schedule is increasingly working against the bill, saying, “The calendar is becoming the enemy of this bill.”
